Before Part 1<\/strong><strong> &#8211; Identify the Income Categories: <\/strong><\/p><p>Before completing Part I of the form, taxpayers are required to provide some basic information.<\/p><p>Let\u2019s understand one of the key pieces of information about identifying different foreign income categories.<\/p><p>Taxpayers are required to categorize their foreign income into specific categories, such as passive income, general income, and foreign branch income. For every type of income, a <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=Categories%20of%20Income-,Use%20a%20separate%20Form%201116,-to%20figure%20the\" target=\"_blank\" rel=\"noopener\">different Form 1116<\/a> should be filled out.<\/p><p>It is important to categorise foreign income into the following <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=for%20more%20information.-,Categories%20of%20Income,-Use%20a%20separate\" target=\"_blank\" rel=\"noopener\">distinct groups<\/a>:<\/p><ul><li>Section 901(j) income;<\/li><li>IRC 951A category income;<\/li><li>Foreign branch category income;<\/li><li>Passive category income;<\/li><li>General category income;<\/li><li>Certain income resourced by treaty; and<\/li><li>Lump-sum distributions.<\/li><\/ul><p>Now, let us explore Part I of the form in the next section.<\/p><p><strong>2. Part I: Report Foreign Source Income by Category<\/strong><\/p><p>Part I of Form 1116 requires U.S. taxpayers to calculate their taxable income from <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=Specific%20Instructions-,Part%20I%E2%80%94Taxable%20Income%20or%20Loss%20From%20Sources%20Outside%20the%20United%20States,-Part%20I%20must\" target=\"_blank\" rel=\"noopener\">sources outside of the United States<\/a>.<\/p><p>There are several columns on this part of the form. If the taxpayer has foreign income attributable to more than one country, a <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=Use%20a%20separate%20column%20in%20Part%20I%20and%20a%20separate%20line%20in%20Part%20II%20for%20each%20country%20or%20territory.\" target=\"_blank\" rel=\"noopener\">separate column<\/a> may be used for each country. After the net foreign source taxable income is calculated, this amount is then carried to <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=identifying%20these%20taxes.-,Part%20III%E2%80%94Figuring%20the%20Credit,-Line%2010\" target=\"_blank\" rel=\"noopener\">part III, line 15 of Form 1116<\/a>.<\/p><p>Now, let us understand Part II of the form in the next section.<\/p><p><strong>3. Part II: Report Foreign Taxes Paid or Accrued<\/strong><\/p><p>Part II of Form 1116 asks the taxpayer to report the amount of <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=required%20to%20make.-,Part%20II%E2%80%94Foreign%20Taxes%20Paid%20or%20Accrued,-See%20General%20Instructions\" target=\"_blank\" rel=\"noopener\">foreign taxes that were paid or accrued<\/a> in the tax year, depending on the taxpayer&#8217;s method of accounting.<\/p><p>You need to specify whether the foreign taxes were paid or accrued, as well as the dates on which they were paid or accrued, for each country. You should enter the amount in the relevant foreign currency field if any taxes were withheld on interest, dividends, rents, or royalties in a foreign currency, or if they were paid or accrued in a foreign currency. Then, on the corresponding U.S. dollar line, enter the equivalent amount in U.S. dollars.<\/p><p>The total foreign taxes paid or accrued is then carried to<a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=identifying%20these%20taxes.-,Part%20III%E2%80%94Figuring%20the%20Credit,-Line%2010\" target=\"_blank\" rel=\"noopener\"> part III, line 9 of Form 1116<\/a>.<\/p><p>Now, let us understand Part III of the form in the next section.<\/p><p><strong>4. Part III: Calculate your Foreign Tax Credit Limitation <\/strong><\/p><p>You may not be able to claim the full amount of foreign taxes paid as a tax credit simply because you paid them. You may only claim the credit up to the lesser of the total amount of foreign taxes paid and the Foreign Tax Credit (FTC) limit.<\/p><p>This FTC limit is the maximum amount of foreign tax credit you can claim on your U.S. tax return. <a href=\"https:\/\/www.irs.gov\/instructions\/i1116#:~:text=identifying%20these%20taxes.-,Part%20III%E2%80%94Figuring%20the%20Credit,-Line%2010\" target=\"_blank\" rel=\"noopener\">Part III of Form 1116<\/a> determines this limit.<\/p><p>The primary purpose of this section is to separate <strong>foreign-source income<\/strong> from <strong>U.S.-source income<\/strong> and to allocate the taxes paid to each. You can then calculate the percentage of foreign taxes that is eligible for the credit limit after this distinction has been made.<\/p><p>The following <a href=\"https:\/\/www.irs.gov\/pub\/fatca\/int_practice_units\/ftc-limitation-computation.pdf\" target=\"_blank\" rel=\"noopener\">formula<\/a> is used to calculate the limitation: <u>Maximum FTC<\/u> is equal to (Foreign income \u00f7 Total worldwide income) \u00d7 U.S. tax liability.<\/p><p><strong>Example of Calculating Foreign Tax Credit Limit under Part III<\/strong><\/p><p>Let\u2019s examine an example to calculate the limitation for your foreign tax credit under Part III.<\/p><p><strong>Example<\/strong>:\u00a0 John is a U.S. citizen. He earned money in Canada and paid taxes on it there. He also made money in the United States. As a U.S. citizen, John is required to pay U.S. income tax on all his earnings, including both U.S. and foreign income. Here, the Canadian income is his foreign income.<\/p><p>Let\u2019s understand how much of the Canadian taxes he can claim as a Foreign Tax Credit (FTC) via the following calculation.<\/p><p>U.S. Income: $20,000<\/p><p>Foreign (Canadian) Income: $100,000<\/p><p>Total worldwide income: $120,000<\/p><p>Canadian tax rate: 15%<\/p><p>Canadian tax paid:\u00a0 $15,000 ($100,000 x 15%)\u00a0<\/p><p>US tax rate: $12.5%<\/p><p>U.S. tax paid on worldwide income: $15,000 ($120,000 x 12.5%)\u00a0<\/p><p>The formula used to determine John&#8217;s foreign tax credit (FTC) limit is as follows: (foreign income \u00f7 total income) \u00d7 total U.S. tax liability = Maximum FTC.<\/p><p>(100,000 \u00f7 120,000) \u00d7 15,000 = <strong>12,500.<\/strong><\/p><p>John&#8217;s maximum Foreign Tax Credit that he may claim against his U.S. taxes is $12,500.<\/p><p>Although John paid $15,000 in Canadian taxes, he may only be able to claim $12,500 as a foreign tax credit.<\/p><p>Now, let\u2019s understand Part IV of the form in the next section.<\/p><p><strong>5. Part IV: Calculate your Total Credit Amount <\/strong><\/p><p>Under <a href=\"https:\/\/www.irs.gov\/publications\/p514#:~:text=Part%20IV%E2%80%94Summary%20of%20Credits\" target=\"_blank\" rel=\"noopener\">Part IV,<\/a> all foreign tax credits from the different income categories are totaled. The final amount is the total credit that can be deducted from the taxpayer&#8217;s annual U.S. tax obligation.<\/p><p>However, you can only claim the <a href=\"https:\/\/www.irs.gov\/pub\/fatca\/int_practice_units\/ftc-limitation-computation.pdf\" target=\"_blank\" rel=\"noopener\">lower of the foreign taxes paid or the foreign tax credit (FTC) limit<\/a>. Any excess credit can <a href=\"https:\/\/www.irs.gov\/individuals\/international-taxpayers\/foreign-tax-credit-how-to-figure-the-credit#:~:text=If%20you%20have%20foreign%20taxes%20available%20for%20credit%20but%20you%20cannot%20use%20them%20because%20of%20the%20foreign%20tax%20credit%20limit%2C%20you%20may%20be%20able%20to%20carry%20them%20back%20to%20the%20previous%20tax%20year%20and%20f\" target=\"_blank\" rel=\"noopener\">be carried forward<\/a> for up to ten years or backward for one year.<\/p><p>John&#8217;s maximum FTC limit in the example above was $12,500. He has now paid $15,000 in foreign taxes in Canada. In this case, John is limited to claiming the lesser of the FTC limit and the foreign taxes paid. In this instance, the FTC limit of $12,500 is less than the foreign tax amount of $15,000.<br \/><br \/>John is therefore eligible to use his entire $12,500 FTC this year.<\/p><p>Now, let\u2019s understand how to apply the credit to the tax return in the next section.<\/p><p><strong>6.
